Traditional water heaters work by heating large quantities of water in advance and then releasing it when a demand arises (i.e. when you turn on the tap). Cold water flows into the large tank, the heater uses energy to increase the temperature, and then the water is released at the appropriate time. The larger the tank, the more water a house has on standby, but more energy is used since there is more water to heat.
A tankless water heater heats water on demand. Meaning that when you turn on the tap and switch it to hot, cold water flows into the unit, which heats it quickly and then releases it. No water is stored in the briefcase sized unit, but water heating performance doesn't suffer- quite the contrary. You'll have an endless supply of hot water.
The main advantage to the tankless water heater over a traditional model is efficiency. Rather than having to heat a large tank of water and hold it at a uniform temperature until use, the tankless heater heats it once, as it's being used. This system can mean a significant reduction to your energy bill.
